Stealing a snippet from Rosedragon as it's a good a explanation
in a nutshell that I have seen.

Considering what I read from the breeding suggestion that were
implemented and observing what I got from breeding I could say
breeding do something like this:
1. All traits are put into the gene pool, all of them are
possible for the youngling to get it.
2. A percentage is added to the traits that the parents have..
so they have higher chance of reappearing.
3. System check for inbreeding and add them as percentage to
negative traits.. so these negative traits have higher chance of
reappearing.
4. Lastly... system check the breeder to determine minimum and
maximum number of traits that will appear, and possibly low AH
also give more chance of negative traits but possibily not as
high as the #2 since I get healthy horses from breeding 4 speeds
on 1AH? This is why that with 40 AH, you most likely get 4 trait
horses even if you breed 5 trait ones, but sometimes you can get
5 traits OR 3 traits.. while 50AH have almost 100% chance on 5
traits and so on.. On side note, I tried breeding 7 trait with 5
trait with 43AH and get 4-5traits.. while breeding 0 trait
animals always give 2-3 traits.

My personal notes.
1. I do not think lower AH increase the chances for bad traits.
2. I think that the females traits have a slighter higher
percentage to show up then the males traits.
3. Trait slots. Children of 2 wild horses seem to be able to
have 2 "trait slots" max. I can breed their children and get 3
slots. Using horses from mixed generations the parent that has
more generations seems to determine the max amount of "trait
slots". Exception is I have never bred a wild horse with more
then 3 traits being born on the foal. But the last time I bred a
wild horse it was with a 4 trait males, at 40 AH. It was also
only a small experiment so not enough breeding to know if this
is a true statement. Below is a chart of the traits by
generation as it seems to me.
Wild horse = 1st generation: Foals can have 2 traits
2nd generation: Foals can have 3 traits
3rd generation: Foals can have 4 traits
4th generation: Foals can have 5 traits

4. You can critical producing off spring who has more traits
then would seem allowable for both your AH and the "slots"
available. You can also fail and produce a foal with less then
the expected traits..

Description
Animal husbandry allows for the production (breeding) of new
creatures, sometimes with increased quality, without the need to
wait for new spawns
HTML http://www.wurmpedia.com/index.php/Spawn.
Characteristics
gainedSoul / Soul depth
HTML http://www.wurmpedia.com/index.php/Soul_depth
Method
[li]Both of the animals
HTML http://www.wurmpedia.com/index.php/Animals
you wish to breed
must be not hungry. One must be a male and the other one a
female. Lead one of them with a rope
HTML http://www.wurmpedia.com/index.php/Rope
(note that some animals
must be tamed
HTML http://www.wurmpedia.com/index.php/Animal_taming
to be led) and
move it close to the other one. Right-click on the animal you
are not leading and select the "Breed" option. [/li]
[li]Grooming also gives animal husbandry skill gains. Activate
a grooming brush
HTML http://www.wurmpedia.com/index.php/Grooming_brush
and select
groom while right-clicking on a groomable creature. You can
groom animals once per hour. [/li]
Notes
[li] Animals must be of the same species. [/li]
[li] If breeding fails, you will receive a message that the
male "shys away and interrupts the action". [/li]
[li] If breeding fails or is successful and you attempt to
breed again, the male animal will show that he's "not in the
mood" until 45 real life minutes pass. [/li]
[li] Females will not breed while they are pregnant. Once the
female gives birth, the animal can breed again. (24 Hour delay
after birth now.)[/li]
[li] Animals do not have to be "fat" to breed, only "no longer
interested in food" (when trying to feed them). Grass eaters
will typically be in this state after a minute or 2 on grass or
crops. [/li]
[li]Age
HTML http://www.wurmpedia.com/index.php/Age
is a factor in breeding:
calves
HTML http://www.wurmpedia.com/index.php/Calves
or foals
HTML http://www.wurmpedia.com/index.php/Foal
will not breed, neither
will young/early adolescent animals. [/li]
[li] Breeding increases a player's soul depth
HTML http://www.wurmpedia.com/index.php/Soul_depth.
[/li]
[li] Pregnancy times varies from 5-11 wurm weeks
HTML http://www.wurmpedia.com/index.php/Time,
regardless of species.
[/li]
[li] Examining the animal will show the remaining wurm weeks
left until birth. eg. She will deliver in about 4 [/li]
[li] Animals can have miscarriages which can kill the mother.
[/li]
[li] If too hungry or low on fat animals can die when giving
birth. [/li]
[li] Breeding female animals with conditions
HTML http://www.wurmpedia.com/index.php/Animal_conditions
such as
Champion will provide a chance that the offspring will also have
that characteristic. This chance is dramatically increased when
breeding two animals with the same condition together. (Two
Champions for example.) [/li]
[li] Breeding two animals with the same trait greatly increases
the chance that the offspring will have the trait. [/li]
[li] The name is determined at birth, the traits are determined
at breeding (noticed on a server revert on 2011-03-01) [/li]
Traits Bred animals have a chance of having
traits.(Enhancement/Deformity). Animals can have multiple
traits. Examining an animal will show traits, if one has the
required skill level:
[li] 0 skill: Horse's color is considered a trait. [/li]
[li] 20 skill: "It will fight fiercely." (High fighting skill?)
[/li]
[li] 21 skill: "It has fleeter movement than normal." (Minor
speed boost) [/li]
[li] 22 skill: "It is a tough bugger." (Withstands more damage)
[/li]
[li] 23 skill: "It has a strong body." (Bonus to maintaining
top speed) (with no information on health of a horse, and lots
of information on speed testing with or without the trait. This
change is being done from Horse health, back to Speed.) 4/21/13
8:34 gmt-8 (Any issues PM Camberme on the forums) [/li]
[li] 24 skill: "It has lightning movement." (Randomly increases
speed for a short duration) [/li]
[li] 25 skill: "It can carry more than average." (Less penalty
to speed due to high load) [/li]
[li] 26 skill: "It has very strong leg muscles." (Less penalty
to speed due to slope? Does not currently do this.) [/li]
[li] 27 skill: "It has keen senses." (Increased agro range or
possibly harder to tame?) [/li]
[li] 28 skill: "It has malformed hindlegs." (Minor speed
penalty)* [/li]
[li] 29 skill: "The legs are of different length." (Major speed
penalty)* [/li]
[li] 30 skill: "It seems overly aggressive." (Goes into frenzy
when attacked)* [/li]
[li] 31 skill: "It looks very unmotivated." (Seldom uses speed
boosts?)* [/li]
[li] 32 skill: "It is unusually strong willed." (Will drop lead
or unhitch from a cart at random)* [/li]
[li] 33 skill: "It has some illness." (Usually unridable.
Penalty to body strength)* [/li]
[li] 34 skill: "It looks constantly hungry." (is twice as fast
hungry again)* [/li]
[li] 39 skill: "It looks feeble and unhealthy." (Prone to
disease)* [/li]
[li] 40 skill: "It looks unusually strong and healthy." (Has a
higher resistance to disease) [/li]
[li] 41 skill: "It has a certain spark in its eyes." (Affects
breeding? [s]Will not die of old age?[/s] Disproved, see talk.)
[/li]
(All "?" are unconfirmed, traits with a * are removed by
a Genesis
HTML http://www.wurmpedia.com/index.php/Genesis
cast) Inbreeding
Inbreeding is has a negative effect. It adds extra negative
traits that don't count against the regular traits pool.
Inbreeding is mating with the father or mother or when the two
animals have the same father or mother. Basically if you only
can find two horses you'll be ok in three generations. But it
might be better to mate your horses with your neighbors horses.
Important to note
Players have observed that dead parents don't count towards the
'inbreeding' check:
Genesis
HTML http://www.wurmpedia.com/index.php/Genesis,
removes the trait
from future generations, but if a horse was un-mountable due to
some illness, it will still be un-mountable. (I am unsure if
other traits linger, or if some illness is the exception, not
the rule.)
